Environment:
Using any version of Internet Explorer on any version of Moodle 1.6. PHP version 4.4.4 , MySQL version 4.1.21-standard , Apache version 1.3.37 (Unix), PERL version 5.8.7

Chat has two options in 1.6, "KeepAlive" or "Stream" . While "KeepAlive" works fine, when changed to "Stream", it given an error, image of which can be seen here : http://207.44.194.100/~abcd/chat.jpg . It seems like some kind of Javascript error. The effect of the error is : When I type a message and press enter, the first message goes, but the next one doesnt, and the chat window shows a "Done with errors" message.

I am assigning this to Martin Langhoff because I think he worked on this feature.

I can confirm that I have the same problem.

With fairness the docs explain that it's not very reliable. It's very dependent on the way Apache is set up, I believe. I don't know the exact details, perhaps Martin could document it here.

Keepalive works reliably.

EHLO! Indeed, this stream thing is all my fault.

Gustav - can you tell me more about your browser? Error screen looks IE-ish, but lacks specific version into... Can you test with a range of them (IE, Moz, Safari, Opera)?
